Billy Chapman fed Gorge James who turned sharply to score the first, and Arthur Woolliscroft caught the visiting keeper out of position to make it 2-0.
A Yardley goal for Luton prompted a second-half fightback, and Watford were grateful to player-manager Neil McBain for some crucial interceptions.
McBain subsequently struck the free kick that found Tommy Barnett free to head the third and complete the scoring.
Watford eventually exited the competition at the fifth round stage, losing to Birmingham City.
